What a DeFi collateral factor measures
A DeFi collateral factor determines how much of a deposited asset’s value contributes to borrowing capacity. If collateral worth $10,000 has a 70% factor, it may support up to $7,000 of debt under the protocol’s theoretical limit. Borrowing the full amount is not automatically sensible. The parameter protects the market; it is not a target for the user. Asset prices, accrued interest and governance settings can all move after a position is opened.
Collateral factor, LTV and liquidation threshold
Protocols do not use identical terminology. Maximum loan-to-value, collateral factor and borrowing power may describe the opening limit, while liquidation threshold defines when liquidation becomes possible. A 70% borrowing limit and 75% threshold leave only five percentage points of initial room. Volatility and interest can consume it quickly. A numerical example without hidden leverage
Assume a user deposits 5 ETH priced at $2,000 each, creating $10,000 of collateral. At a 70% factor, maximum borrowing capacity is $7,000. A $4,000 loan starts at 40% debt-to-collateral. If ETH falls 30%, collateral drops to $7,000 and the ratio rises to 57.1% before interest. Using the borrowed funds to buy and redeposit ETH creates recursive leverage. The dashboard displays more collateral, but the position becomes more sensitive to the same underlying decline.
Why protocols assign different factors
A liquid asset with robust pricing and deep markets can support a higher limit. A volatile, thinly traded or concentrated token may receive a low factor or no borrowing power. Risk teams examine historical volatility, market depth available for liquidations, correlation with the borrowed asset, oracle quality, ownership concentration and behavior during stress. In DeFi, collateral eligibility is not an endorsement of a project. It estimates how much debt the system can carry before forced sales produce a shortfall.
Liquidity determines whether liquidation works
When a position crosses its threshold, liquidators repay part of the debt and receive collateral plus an incentive. This protects the protocol only if the asset can be sold quickly enough. Market capitalization does not guarantee depth. Sparse order books, imbalanced pools and liquidity fragmented across chains can produce severe slippage. A defensible collateral factor therefore reflects the amount that can realistically be liquidated during stress, not the headline volume recorded in calm conditions.
Oracles can be accurate yet unsuitable
The protocol uses a blockchain oracle to value collateral and debt. Slow updates, weak reference markets or a gap between oracle price and executable price can cause delayed or unfair liquidations. Users should understand sources, update frequency, deviation thresholds and emergency procedures. A feed may operate exactly as designed and still fail the economic need if the market moves faster than its cadence or if its venues lack enough depth to absorb sales near the reported price.
Correlated assets and depeg risk
Correlation can reduce or magnify exposure depending on the pair. Borrowing a stablecoin against a volatile token creates direct downside risk in the collateral. Using a liquid staking token against ETH may look safer because both prices normally move together, but depeg, redemption delays and shrinking liquidity can break that relationship during a crisis. A DeFi collateral factor should account for scenarios where historical correlation fails instead of relying only on average volatility.
Governance can change risk parameters
Collateral factors and liquidation thresholds may be changed by governance or authorized administrators. Depending on implementation and transition rules, a lower limit can weaken existing positions. Before depositing, identify who can change parameters, whether a timelock applies, where proposals are discussed and which alerts are available. A wallet screen is not enough. A vote completed today may require borrowers to repay debt or add collateral before the change is executed.
Isolation modes, caps and separate markets
Protocols often contain risky assets with supply caps, borrow caps, isolation mode or separate pools. These barriers reduce the chance that one small collateral market transfers losses to the entire system. They can also constrain exits. A filled cap may prevent new deposits or borrowing, while an isolated market may attract fewer liquidators. Limits do not make an asset safe by themselves; they show that the protocol recognizes a risk and restricts its possible impact.
Setting a personal safety margin
Do not treat the maximum allowed borrowing as a target. Begin with the price decline you want to survive, then include interest, slippage and the time needed to act. Users who cannot monitor a position require a larger buffer or should avoid variable debt. Simulate abrupt declines rather than only gradual moves and check the real cost of repayment. A resilient personal margin remains above liquidation even if a wallet, bridge or network is temporarily unavailable.
Collateral review checklist
Check collateral factor, liquidation threshold, liquidation bonus, oracle, market depth and caps. Review the asset’s composition, ownership concentration, contracts, pause powers and parameter history. Simulate 20%, 40% and 60% declines including interest and slippage. Identify one route to add collateral and another to repay without depending on a bridge. The DeFi collateral factor becomes useful when embedded in this process; by itself it only states the limit the protocol is willing to tolerate.
